For collecting herbs, you need a herbalist hut, and the herbalist puts the herbs into storage for the bathhouse worker to use. Or you can build the herb garden from my healer mod, or buy herbs in trade and put them into storage with donkeys. Just make sure that your herbs aren't stored too far away from the bathhouse (using donkey routes if neccessary, or the storage mabagement mod)
The exception are gatherers, herbalists, and donkey riders who will visit a kitchen or tavern during their work and will eat, and get warm if it is an indoors building like the base game tavern or the longhouse mead hall :-) This function requires the experimental mod option of the kitchen mod

Could you do me a favour and do a little experiment in your city? Where you build a new bathhouse, then upgrade it, and monitpr if the happiness decay occurs again, and if it occurs immediatley when the upgrade is done. That would help me find out if there is something wrong with the mod :-)
For one thing, you are correct: If there is nothing else to incfluence the happiness, the hapiness bar is slightly over half full, and with a single bathhouse it goes up to full.
Now what I did is I upgraded the bathhous in one settlement, but not in the other, and found that the citizens in the village with the upgraded bathhouse are still 100% happy (actually, it would be even a bit higher, but the bar only shows a certain max value).
My conclusion is that other factors bring happiness down.
I don't know for sure what counts towards unhappiness - the things that are certain are: deaths, and working in certain professions/buildings. Things that are likely to decrease happiness are sickness, and having not clothes/tools. Unsure about catastrophies, raids, and malnourishment.
Villagers will now visit the upgraded bathhouse to relax in a nice herbal bath (cunsumes herbs). Afterwards, they will be happier and slightly better at work for a while.

Upgrade option for the bathhouse
More realistic bathhouse with increased effect
It bothered me that the bathhouse is basically just a deco building, so I made it functional.
Bath water doesn't heat or change itself, so a bathhouse needs an attendant (who would also serve you some wine while you enjoy your nice hot clean bath)
To make up for the need of a worker and the costs keep up the service (water and firewood), the service will double the area of effect and significantly increase the happiness.
Vanilla bathhouse: radius 30, happiness 10
Modded bathhouse: radius 60, happiness 15
A bathhouse needs to be upgraded from a normal bathhouse for the service to be available!
You can have vanilla bathhouses and upgraded bathhouses in the same village.
