It surrounds you with pulsing shadows that damage enemies every second or so. It only activates when you turn into Ice fox via low sanity though; not even a full moon will activate it. You can test this by running around on the swamp. You'll notice Tentacles will immediately emerge to try and hit you (usually they fail because of Wha Rang speed) since your Nightmare Aura hit them.
