It counts ALL the damage you would take, gives you a certain period of time that you have in which it doesn't take effect (yet), then deals it all at once. For all the healing that is done to you/you do to yourself (including potions, food items, etc.), it removes from said damage - and you do not gain health while in limited godmode.
